Forex transactions are quoted in pairs of currencies (e.g., GBP/USD) because you are purchasing one currency with another currency. Sometimes purchases and sales are done relative to the U.S. dollar, similar to the way that many stocks and bonds are priced in U.S. dollars. For example, you might buy Euros using U.S. dollars. In other types of forex transactions, one foreign currency might be purchased using another foreign currency. An example of this would be to buy Euros using British pounds - that is, trading both the Euro and the pound in a single transaction. For investors whose local currency is the U.S. dollar (i.e., investors who mostly hold assets denominated in U.S. dollars), the first example generally represents a single, positive bet on the Euro (an expectation that the Euro will rise in value), whereas the second example represents a positive bet on the Euro and a negative bet on the British pound (an expectation that the Euro will rise in value relative to the British pound).


For example, it is often the case that the Euro exchange rates are quoted in terms of U.S. dollars. A quote for EUR of 1.4123 then means that 1,000 Euros can be bought for approximately 1,412 U.S. dollars. In contrast, Japanese yen are often quoted in terms of the number of yen that can be purchased with a single U.S. dollar. A quote for JPY of 79.1515 then means that 1,000 U.S. dollars can be bought for approximately 79,152 yen. In these examples, if you bought the Euro and the EUR quote increases from 1.4123 to 1.5123, you would be making money. But if you bought the yen and the JPY quote increases from 79.1515 to 89.1515, you would actually be losing money because, in this example, the yen would be depreciating relative to the U.S. dollar (i.e., it would take more yen to buy a single U.S. dollar).


British drivers are paying 5 pounds ($5.45) more on average to fill up their cars since the beginning of the year as the pound has fallen, according to an analysis by motoring association AA. U.K. gas prices would be at least 9 pence per liter cheaper if the pound was still at its mid-February level of $1.35, compared with the now-outdated $1.14 level that the group used last week for its calculation.


British exports will be cheaper for buyers paying in dollars. But the economic impact is likely to be limited, given that the United Kingdom runs a trade deficit with the rest of the world by importing more than it exports.


The savings are even larger on the biggest and most expensive estates. Steve Schwarzman, the billionaire CEO and chair of Blackstone, just bought a 2,500-acre historic estate in Wiltshire County, about 90 miles west of London, for 80 million pounds. The drop in the sterling meant he may have saved up to $20 million or more on the purchase compared with last year.


The asking price: 30 million pounds, or about $33 million with today's currency exchange rates. That marks a savings of more than $6 million for U.S. buyers, paying in dollars, compared with a year ago.


A price level of 0.5 shown for a country in this map means that for a given sum of US dollars you can buy twice as many goods and services in that country than in the US. In countries with a price level above 1, you can buy fewer goods and services than in the US for a given sum of US dollar.


As we can see, price level differences between developed and developing countries are much larger than those between Spain and England. The amount of goods and services that you can buy with 500 US dollars in the US is very different to what you can buy with 500 US dollars in rural India.


This is important beyond GDP. Price level differences imply that with the same income in US dollars, you could be on the verge of poverty in the US, or fairly well-off in rural India. For this reason, we need to consider purchasing power when comparing variables such as poverty rates between countries.

You are most likely to notice the exchange rate when you travel overseas. When the pound is strong against the dollar, for example, you get more dollars for your pounds. So the stronger the pound, the cheaper it is to buy things abroad.

Currencies used in different countries are rarely, if ever, exactly equal in value. Real-time exchange rates are supplied by the foreign exchange market (forex), the same place where most currency transactions take place. The forex is a global, decentralized, over-the-counter market for the trading of currencies. Each day, trillions of dollars (US) worth of currency are traded. The market functions at high speeds, with exchange rates changing every second. The most common forex transactions are exchanges between the U.S. dollar and European euro, the U.S. dollar and the Japanese yen, and the U.S. dollar to the British pound Sterling.


A forex quote always consists of two currencies, a base currency and a quote currency, sometimes called the counter currency. The most common base currencies are EUR (European Union euros), GBP (British pounds), AUD (Australian dollars), and USD (U.S. dollars). The following is an example of a forex quote:

The driving force behind this transition to a market dominated by investors was the search for profitable investment opportunities across borders. For example, a British investor buying equities in the U.S. takes on currency risk by holding shares in U.S. dollars. The investor may want to hedge this risk in an attempt to insulate profits from the impact of any adverse movements in the exchange rate.


What would you do if you could buy your school books at a lower price from a supplier in England than in the U.S.? You would probably go online and order the book from the British company and save money. But before you can buy your school books from the British supplier, you'll have to exchange your money for the British pound. Even if they accept U.S. dollars, the seller from England ultimately wants to be paid in pounds. So, eventually the money will get exchanged. The better deal creates higher demand for English currency.


In summary, just like how prices are determined for goods at your local grocery store, so are the prices of currencies on exchange rates. The law of supply and demand guides the value and rates for dollars, pounds, yen, pesos and many other currencies.


If you are buying a currency with a higher interest rate than the one you are borrowing, then the net interest rate differential will be positive (i.e. USD/JPY) and you will earn interest as a result.


The currency market is a decentralized market where there isn't one exchange where every foreign currency exchange trade is recorded. Instead, each market maker records its own transactions and keeps it as proprietary information. The primary market makers who make bid-and-ask spreads in the currency market are the largest banks in the world. They deal with each other constantly, which is why the market on which banks conduct transactions is called the interbank market.
